Accounting for Gift Cards: Prepare for the Holiday Season

The seller has the cash, and after enough time has passed, it’s unlikely that the gift card owner will ever redeem it. There is also the risk of errors in managing and auditing the gift card program that result in discrepancies over time. You will need to perform frequent audits and checks to ensure all transactions involving gift cards are recorded accurately according to accounting standards. Although managing gift cards requires extra diligence to account for properly, the benefits to your company and customers make the effort worthwhile.

Escheatment is the process that which unclaimed assets are required to transfer to the government or state. Before you get started, make sure you add the gift certificate as a product. The new guidance does not apply to those portions that are subject to escheatment laws. If this payroll deductions are all sounds like too many steps to handle manually, you’ll be happy to know that you can actually automate this entire process, and for free! In an October survey from the National Retail Federation, 55% of respondents said they hope to get a gift card as a present this year.

  • The company has to reverse the gift card liability and sale revenue.
  • For instance, bulk sale to warehouse retailers might have different redemption rates than a regular direct-to-consumer sale of a gift card at the store.
  • There is also the risk of errors in managing and auditing the gift card program that result in discrepancies over time.
  • Though handling gift card refunds may require extra care, this will ensure your store maintains compliance and operating smoothly.
  • A great fallback for hard-to-buy-for recipients, gift cards’ upward trajectory is directly linked to this modern era of online shopping.

These types of accounts are used to record temporary transactions until they need to be posted to a permanent account. When a gift card is used, the initial liability is shifted into a sale transaction. They have to record the revenue and reverse the liability for the same amount.

Basically, if your clients give their employees gift cards as bonuses , it’s the same as giving out cash. That applies regardless of whether the gift card is for your client’s business or for another business. The employee has to pay income tax on the value of the card, Employment Insurance premiums (EI), and Canada Pension Plan (CPP) contributions on the value of the gift card. And of course, your client has to pay its share of EI and CPP as well. To avoid this, your clients may want to hand out cash bonuses or buy material gifts.

What is Gift Card Accounting?

The journal entry is debiting cash $ 200,000 and credit gift card liability $ 200,000. Additionally, just like with escheatment rules, a company cannot generate breakage revenue from promotional gift card sales and these cards should be excluded from the breakage calculation. For example, Company A runs a holiday special in which the purchase of $100 gift card results in a promotional $20 gift card being given to the purchaser.

  • As stated above, gift cards are deferred revenue until the gift card is redeemed.
  • However, some gift cards are not redeemed on time due to various reasons.
  • © 2023 GBQ Partners LLC All Rights ReservedGBQ is a tax, consulting and accounting firm operating out of Columbus, Cincinnati, Toledo and Indianapolis.
  • It is best to assume the customer does not actually own the card funds.
  • As the gift card is redeemed, the restaurant records an entry like in Scenario 2 that is proportionate to the gift card liability.
  • When you accept payment for a gift certificate, you accept the liability to redeem the gift certificate at some time in the future.

They will receive cash immediately, they also have the obligation to provide the goods or services in the future. The company will also do this same process for its prior year gift card sales except instead of using its first-year redemption ratio, it will use the second-year redemption ratio. The company will continue this process for each year of gift card sales in which 100% of breakage revenue has not been recognized. Generally, this process is done for five to seven years of gift card sales.

Having a reliable system to track gift card balances helps alleviate end-of-the-year stress, provides a full picture of outstanding amounts, and ensures compliance with accounting rules. Accounting for restaurant gift cards and certificates can get complicated quickly. There are many moving parts in gift card accounting and our team has experience handling the different types of transactions that can occur. Lastly, if a state does require an unused gift certificate or gift card to be remitted back to the state after a period of time, these gift cards should not be included in the above breakage calculation.

Estimating breakage

A year-end entry for sale with promotion would include a credit to a “Gift Card Liability Contra” account. Imagine the customer in the above example never returns to your client’s shop, and the remaining $20 gift card balance remains forever. This happens a lot, and it’s referred to as breakage or forfeiture . Ideally, it’s a good idea for you to estimate your client’s breakage or forfeiture as you account for the gift cards. Typically, you can account for breakage by looking at trends from previous reporting periods. For instance, if your clients sold $1,000 in gift cards last year and only redeemed $800, the breakage rate is 20%.

For restaurants, one of the standard methods to assess breakage is to perform a historical look-back and calculate the historical forfeiture rate on gift card sales. The historical forfeiture rate is calculated by taking data for the specific gift card type since inception and averaging the redemption rate over the life of the gift card program. The journal entry to record gift card breakage revenue is to debit deferred revenue and credit breakage revenue. Since gift card and certificate sales are not revenue, they are recorded as a liability on the balance sheet. All businesses issuing cards or certificates should maintain a matching bank account asset. Rather, the cash goes to an escrow account, separate from the bank account, that can be drawn upon after the card or certificate is redeemed.

When a customer redeems a gift card, the liability account is reduced and gift card sales revenue is recorded. This method of recording gift card sales is consistent with purchase and redemption methods followed prior to the implementation of ASC 606. This data will also help the company estimate a gift card breakage rate as redemption rates will start to approach 0% as time passes.

Balance Sheet

Commonly known as escheatment, these statutes specify when unused funds must be remitted to the appropriate state government. For example, New Jersey, New York and Florida all offer a unique take on escheatment. Each has its own definitions of a gift card or gift certificate, as well as expiration dates, fee provision and escheat provision. Often considered unclaimed property, businesses must have a documentation system for tracking unused gift cards.

Accounting for Gift Card Sales

Using this pattern, the company estimates the value of the new cards that are unlikely to be redeemed as these cards are sold. When a gift card is no longer valid, for example, it has reached the expiration date, you can recognise the amount as revenue. However, in some regions, there are escheatment laws that require the cash from unredeemed gift cards to be remitted to the government under certain circumstances. Double check what laws exist for you or look for an accounting professional. When a gift card is actually redeemed, we can then recognise a sales transaction. We can now CR the sales account, usually a revenue account, as well as CR the tax account, assuming you’re in a region where tax is recorded only once a gift card is used.

Advantages of Gift Cards

It’s important to establish a gift card liability account to monitor unredeemed gift card balances. Once the customer uses the gift card to complete a purchase, decrease the gift card liability account and register the amount as income. Gift cards are sold for cash, are redeemable later, and are accounted for in accordance with ASC 606.

For example, in many areas of North America, gift cards are only taxed upon redemption instead of upon purchase. However, this differs in the UK when tax is applied when the card is initially issued. With this in mind, ensure that your gift card transactions are priced correctly for tax reporting to avoid costly mistakes. Offering Shopify gift cards is an excellent way for e-commerce stores to boost revenue and enhance customer experience, but managing gift card sales requires careful accounting and planning. As a merchant, you need to keep track of gift card liabilities, address challenges like fraud prevention proactively, charge correct taxes, and streamline bookkeeping processes whenever possible. When the company sells the gift card to customers, they will receive cash as well as the obligation to customer.

The restaurant industry is a competitive business; most restaurant operators will never turn away an opportunity to retain or gain a new customer. Very rarely will restaurant gift cards include expiration dates or maintenance fees, but if you do, be aware of both state and federal laws governing limitations. With all rules come exceptions and gift card revenue recognition is no different. As stated above, gift cards are deferred revenue until the gift card is redeemed.
